  ENRON:A CAUTIONARY TALE OF CORPORATE GOVERNANCE AT ITS WORST-I find that even all these years later,my students are still fascinated with the Enron fiasco and many aren't quite sure how it happened. Here's just a thumbnail sketch of what went down at Enron. A primary contributor to the problem was the use of mark-to-market accounting, which Enron used to book expected profits before they were earned. It's actually a fairly easy concept to understand if you break it down to its lowest common denominator. Here is the example I give in my financial accounting classes:Let's say I invent a machine that will rearrange the molecules in the fabric of a pair of jeans so that the jeans fit your body perfectly every time you wear them. I have a five-year contract with a wholesaler for the sale of this machine. My best goess is that projected cash flows will be $50 million instead of waiting to book this as the machines are sold,under mark-to-market accounting I book the entire $50 million at the time the contract is signed with the wholesaler. You may be wondering, why would I want to do this?What would be the purpose?After all, the $50 million was just my best guess-a figure I wrote down on a napkin at the local Starbucks while drinking a cup of coffee. Why not wait and see what sales are really going to be?Here's the deal:High-ranking employees at most publicly tracked corporations are rewarded by methods other than their agreed-upon salaries.This reward system allows for millions of dollars of incentive payments and stock options to be given to those employees as they deliver faster and faster revenues and earnings growth.Meeting and exceeding revenue projections has only one effect on the price of stock as traded on the open market.The price goes up. The increase in stock price will have a direct effect on the amount of money I make when I exercise and sell any stock options tied to an incentive plan.Of course,I'm talking about a shell game here:New ideas must be constantly generated and theoretical profits booked to keep the action in process.   Arthur Anderson,signed off on the statement, and the U.S. Securities and Exchange Commission(SEC)approved it.Unfortunately for the lower-ranking employees at Enron. Enron's upper management lacked corporate governance. Large bonuses were paid to upper management based on grandiose revenue stream projections that never came to fruition. In the end,all employees at Arthur Anderson and Enron lost their job s and health insurance benefits. Many Enron employees and retirees lost their entirement savings,having been invested in Enron stock whose value bottomed out at 40 cents per share.
